Strong Finish for Real Assets in 2019

The VanEck Vectors®Real Asset Allocation ETF (RAAX®) uses a data-driven, rules-based process that leverages over 50 indicators (technical, macroeconomic and fundamental, commodity price, and sentiment) to allocate across 12 individual real asset segments in five broad real asset sectors. These objective indicators identify the segments with positive expected returns. Then, using correlation and volatility, an optimization process determines the weight to these segments with the goal of creating a portfolio with maximum diversification while reducing risk. The expanded PDF version of this commentary can be downloaded here.

Overview

Real assets finished 2019 with a bang. In December, most real assets easily bested the returns of the broad market indices. The VanEck Vectors Real Asset Allocation ETF (RAAX) returned 5.25% versus 4.75% for its blended benchmark and 5.04% for the Bloomberg Commodity Index.

RAAX was fully allocated across natural resource equities (29%), gold and gold equities (27%), global infrastructure (19%), REITs (15%) and MLPs (5%). While all assets generated strong absolute returns, RAAX’s best investments were in the energy sector, with its holdings of unconventional oil & gas equities and oil service equities up 16.40% and 15.79%, respectively. Other notable performers for RAAX were its investments in global metals & mining, up 7.78%, and gold equities, up 8.87%. The laggard sectors included REITs with a 0.76% return and coal equities with a 2.39% return.

December was an excellent example of RAAX’s ability both to participate in the upside afforded by real assets as it outstripped its benchmark in an extremely bullish environment and to control risk—RAAX’s realized daily volatility, since inception, is below 8%. By comparison, over the same period, many real assets experienced volatilities exceeding 20%, and even 30% levels.

The NAV is not necessarily the same as the ETF’s intraday trading value. VanEck Vectors ETF investors should not expect to buy or sell shares at NAV.

Returns less than a year are not annualized.

Expenses: Gross 1.04%; Net 0.64%. Expenses are capped contractually at 0.55% through February 1, 2020. Expenses are based on estimated amounts for the current fiscal year. Cap exclude certain expenses, such as interest, acquired fund fees and expenses, and trading expenses.

We believe that RAAX represents a unique investment opportunity within the real asset universe. It affords the investor a means of participating in the upside of the sector in a risk managed and controlled framework.

RAAX remains fully invested and well diversified in January. The REIT, gold and steel equity exposure increased from last month, while exposure to infrastructure and agricultural equities decreased. This is a function of the portfolio optimization used to determine the fund’s allocations, which seeks the lowest expected risk portfolio using the assets deemed bullish by the model. In addition to assessing broad market conditions, this optimization is one of RAAX’s tools for managing portfolio risk and limiting drawdowns in the highly cyclical universe of real assets.

As 2020 begins, financial markets face many risks. Perhaps the most recognizable are geopolitical on the one hand and credit related on the other. The former have to do with U.S. elections, Middle East strife and China trade tensions, while the latter relate to government balance sheets, deficits, money supply and interest rates, as well as corporate and consumer debt levels. RAAX is well positioned to garner strong returns if markets are able to overcome these challenges and to manage draw downs and volatility if markets succumb to one or more of these (or other) risks.

Due to the preponderance of bullish data, RAAX will remain fully invested and well diversified in January. Its large allocation to gold should provide downside protection in the event that there is a sudden change in the investment climate. Overall, this mix of assets, with its broad diversification and heavy weighting to gold, in our view, places RAAX in a strong position to perform regardless of what the market throws at it.
